What is GAP Insurance?
Gap insurance (Guaranteed Asset Protection insurance) is a type of coverage that helps protect you financially if your car is written off or stolen and you owe more on your auto loan than your insurance payout. Here’s how it works:
Depreciation
Cars lose value over time, and after you drive it off the lot, its value drops. If your car is involved in an accident or stolen, your auto insurance will typically pay you the car’s current market value (which could be lower than what you owe on your loan, especially if you finance 100%).
The Gap
The “gap” refers to the difference between what your insurance payout and what you still owe on your loan. For example, if you owe $5m on your car loan but the car’s value has depreciated to $4m, there is a $1m gap.
Coverage
Gap insurance covers that difference, meaning if you owe more than the car is worth, the Gap insurance will help pay off the remaining loan balance so you’re not left personally responsible for the shortfall.
Gap insurance is optional but highly recommended if you’re financing a new car, especially since new cars depreciate rapidly in the first few years and is easily built into the purchase price.
